Hmm. Have you tried rebooting it?
The last time that happened to me I found simply putting that dialog to one side and clicking neither button sorted things out.
Well done for turning of the XP theme support - we should all stick with the '98 look. Everything was better in 1998.

At least it wasn't the one which says it's going to restart your computer in 30 seconds unless you say otherwise, the one which ALWAYS appears when you've gone for a piss and haven't saved any of your work.
This should do it for you:
Start > Run > gpedit.msc > Local Computer Policy > Computer Configuration > Administrative Templates > Windows Components > Windows Update > "Re-prompt for restart with scheduled installations"
